Xero drags ASX tech lower as AI valuation nerves take hold

For much of the past two years the story on the Australian sharemarket has been remarkably one-directional. Anything with a credible artificial intelligence angle has been bid higher, often aggressively, as investors raced to price in a technology they believe will reshape whole industries. This week offered a reminder that the same enthusiasm can reverse just as quickly, with accounting software group Xero (ASX:XRO) leading a broad retreat across the local technology sector.

The sell-off, detailed in an analysis published by Kalkine, was less about any single company stumble and more about a change in mood. After a long run in which AI exposure was treated as an almost automatic reason to buy, traders began asking a harder question: how much of the future has already been paid for at today’s prices?

What actually happened

Xero has been one of the standout performers on the local bourse, a genuine home-grown software success that has expanded well beyond its New Zealand roots into a business used by millions of small firms across Australia, the United Kingdom and North America. It has also leaned into the AI narrative, most recently through a tie-up with Anthropic that FluentSea has covered separately, embedding generative assistance into the way small businesses manage their books.

That positioning cuts both ways. When sentiment towards AI is running hot, companies seen as beneficiaries enjoy an outsized lift. When investors start to worry that valuations have run ahead of earnings, those same names tend to fall furthest. Xero’s slide dragged on the wider index and pulled other richly valued technology stocks down with it, a pattern that will be familiar to anyone who has watched the sector move as a herd.

Importantly, this was not a story of collapsing fundamentals. Xero continues to grow its subscriber base and its recurring revenue, and nothing in the day’s trading suggested a deterioration in the underlying business. What shifted was the price investors were willing to pay for that growth, and in a market where high-multiple stocks have become the norm, even a modest recalibration can produce a sharp move.

Two ways to read the wobble

There are broadly two camps forming around episodes like this, and both have a reasonable case.

The cautious view holds that AI-linked valuations across global markets have detached from the cash those businesses actually generate. On this reading, a great deal of optimism about future productivity gains, new product lines and pricing power has already been baked into share prices, leaving little room for disappointment. If earnings arrive more slowly than hoped, or if the enormous capital being poured into data centres and models fails to translate into profit at the pace investors expect, then a correction is not only possible but healthy. Seen this way, the Xero pullback is a small early tremor rather than a one-off.

The more constructive camp argues the opposite. Proponents point out that companies such as Xero are not speculative concept stocks but profitable, cash-generating businesses with sticky customer bases and clear paths to embed AI in ways that lift the value of their software. From this angle, a sell-off driven by macro nerves rather than company-specific bad news is an opportunity to buy quality at a better price. They note that the market has staged similar wobbles before, only to resume its climb once the noise faded.

Both positions can be true at once. The market can be right that the long-term direction of travel favours AI-enabled software, and also right that some prices got ahead of themselves in the short term. Reconciling those two ideas is precisely what the current volatility is doing.

Why this matters for Australia

For local investors, the episode carries particular weight. The ASX is not as heavily weighted towards technology as Wall Street, but the names that do sit in the sector, including Xero, WiseTech Global and a cluster of smaller software and data players, have become disproportionately important to the market’s momentum and to the returns of many superannuation portfolios. When these stocks move together, the effect on everyday Australians’ retirement balances is real, even if indirect.

There is also a policy dimension. The federal government has been leaning into AI as a productivity story, with Treasurer Jim Chalmers among those framing the technology as a potential lift for national output and living standards. A market that suddenly doubts the pace of AI’s payoff complicates that narrative, at least in the short term, because so much of the promised productivity gain depends on private capital continuing to flow into the sector. If investors grow wary, the funding environment for Australian AI startups and data centre operators could tighten just as the country is trying to build sovereign capability.

The sell-off does not change the underlying case for that investment, but it does raise the bar. Companies will increasingly be asked to show, not just assert, that AI is turning into revenue and margin. For a mid-cap Australian software sector that has enjoyed a generous benefit of the doubt, that is a meaningful shift in expectations.

What to watch next

The immediate question is whether this proves to be a brief repricing or the start of something more sustained. A great deal will hinge on the next round of results from the global technology giants whose spending underpins so much of the AI trade, and on whether their guidance reassures investors that the enormous outlays are being matched by demand. Locally, Xero’s own trading updates and its ability to demonstrate real customer take-up of its AI features will be watched closely.

Interest rate expectations will also play a part. High-growth stocks are especially sensitive to the cost of money, and any shift in the outlook for rates tends to be felt first and hardest in exactly the kind of names that led this week’s fall. For now, the sensible reading is that the market is testing how much conviction sits behind the AI story, rather than abandoning it. Whether that test ends in a quick recovery or a longer reckoning is the question hanging over the ASX tech sector as the year unfolds.
